I'm sure this is the simplest of simple questions, but it has always bothered me that I have 2 cables (rca) running from my DVD player to the receiver and yet it is magically decoded into 5.1? Is this true, or does the decoder fabricate the other 3.1 signals? Is there a better connection choice to get "true" 5.1 sound? The optical perhaps? Maybe I just don't get it.

Your concern is valid - you are getting not true 5.1 but a matrixed or simulated surround. Use the digital audio out (optical/coax) to the receiver.
Be sure to change the audio output in your dvd player's setup menu to match your connection - you may have to change the input setting on your receiver as well if it doesn't automatically detect it. You should now be decoding Dolby digital 5.1 (3/2.1), whereas it was Dolby Pro Logic Surround before.
